Accounting for Fixed Assets

Enhancing Financial Stability for Small Businesses through Fixed Asset Accounting

Today, I’ll share insights from the Open University lecture series Modern Accounting, specifically Episode 11: Accounting for Fixed Assets. This session focused on the accounting practices for assets that businesses hold and use over multiple accounting periods, commonly referred to as fixed assets. These include tangible fixed assets, intangible fixed assets, and other investments. For this discussion, we’ll focus on tangible and intangible fixed assets.

What Are Fixed Assets?

Fixed assets are resources a business owns and uses for an extended period. Tangible fixed assets include land, buildings, machinery, vehicles, tools, and equipment. These assets are utilized to directly or indirectly generate business profits, such as factories and machinery for manufacturing or vehicles for operational activities.

Intangible fixed assets, on the other hand, include patents, trademarks, copyrights, software, and goodwill (brand value). While intangible, these assets play a critical role in enhancing a company’s competitiveness and profitability.

Acquisition and Valuation of Fixed Assets

Fixed assets can be acquired through purchases, construction, in-kind contributions, exchanges, or gifts. The acquisition cost is calculated based on the direct expenses incurred to obtain the asset. For purchases, this includes the purchase price plus incidental costs like transport, installation, customs duties, and trial runs.

For example:

  • If a company constructs a building, the acquisition cost is determined based on appropriate cost accounting standards for manufacturing costs.
  • In cases of in-kind contributions, the fair market value of the contributed assets is recorded as the acquisition cost.

Depreciation of Fixed Assets

Over time, the value of fixed assets diminishes due to usage or obsolescence. Depreciation is the accounting method used to systematically allocate this reduction in value over the asset’s useful life. Common depreciation methods include:

  1. Straight-Line Method:
Distributes the asset’s acquisition cost (minus residual value) evenly over its useful life.

  2. Declining Balance Method:
Applies a fixed percentage to the book value of the asset to calculate annual depreciation.

  3. Units of Production Method:
Allocates depreciation based on the asset’s usage or output during a specific period.

Impairment of Fixed Assets

If the value of a fixed asset drops significantly, impairment accounting becomes necessary. This involves reducing the book value of the asset to its recoverable amount. The recoverable amount is the higher of the net selling price or the present value of future cash flows generated by the asset.

Amortization of Intangible Fixed Assets

Intangible fixed assets, like their tangible counterparts, are amortized over their useful life. For example:

  • Patents and trademarks are amortized based on their legal validity periods.
  • Goodwill (arising from acquisitions) is amortized over a reasonable period, not exceeding 20 years.

Conclusion

For small business owners, managing fixed assets and ensuring proper accounting practices are critical to maintaining financial stability. Accurately calculating acquisition costs, implementing appropriate depreciation methods, and addressing impairment issues in a timely manner are essential for effective asset management. In particular, careful management of intangible assets is vital for sustaining a company’s competitiveness in the marketplace.

By mastering these practices, businesses can strengthen their financial health and optimize the use of their valuable assets.
